Personally I think, you are on the right path with the first interpretation. I think, "pierces" means, that you do more Damage w/o the Sneak Attack than the Damage Reduction of your Enemy. Considering this Rule, my Soldier with his Heavy Armor (DR 11) is getting nearly invulnerable...

Our GM uses the Hackmastertable for Fumbles. Each Time one of us rolls a 1, this one must roll some other die and our GM looks on the Table: Voila! His own Borderer destroy his axe on a cavewall in this manner...
